Start with maintainable economics

A buyer needs to understand the earnings the business can sustain under a realistic ownership and staffing structure. Reconcile revenue, delivery costs, overhead and cash collection across periods. Separate agency service revenue from pass-through media spend. Review any proposed adjustments to reported profit with evidence: a genuinely non-recurring expense differs from a recurring cost the seller would prefer to ignore. If the founder performs essential work for below-market compensation, a buyer may need to include replacement cost. EBITDA can be a useful reference measure, but it is not cash flow and does not capture every investment, tax or working-capital requirement.

Assess the quality behind the number

Two agencies with the same reported profit can have different risk. Consider client retention, contract duration and termination rights, concentration, payment behaviour, growth quality, team stability and founder dependence. A large client on a cancellable arrangement differs from diversified relationships supported by a capable team. Growth created through heavy discounts may not be durable. Document the evidence rather than assigning an invented premium to each attractive feature. A professional valuation may use several approaches and relevant comparisons. A multiple from a larger agency transaction cannot be copied without understanding scale, economics, deal terms and why the businesses are comparable.

Bridge enterprise value to equity value

Enterprise value concerns the operating business under the transaction’s definitions; equity value reflects what belongs to shareholders after the agreed adjustments. A simplified example starts with 2,000,000 enterprise value, subtracts 300,000 of debt and adds 100,000 of qualifying surplus cash, producing 1,800,000 before other adjustments. Actual deals may include debt-like items, a normal working-capital target, transaction expenses and other negotiated definitions. The headline is therefore not automatically the seller’s cheque. Taxes and the structure of ownership can further affect personal proceeds. Use a clear bridge and have advisers verify the treatment of every material item.

Test price and terms together

Compare the certainty and timing of consideration, including cash at completion, deferred fixed payments, earn-outs and retained equity. A higher total may depend on future performance or remain invested in the business. Model a downside, base and favorable case without presenting the probabilities as facts. Ask what the seller can influence and what depends on the buyer after control changes. A valuation discussion is more useful when the owner understands both the business’s risk and the structure of the offer. Preparation should improve reliable records and transferable earnings, not manufacture cosmetic adjustments just before a buyer begins due diligence.

From earnings to proceeds

Normalize

Reconcile sustainable earnings and replacement costs.

Assess

Review retention, concentration and transferability.

Bridge

Move from enterprise value to agreed equity value.

Structure

Separate certain cash from conditional or retained value.

The headline price and the seller’s cash are different questions.

See it in practice

Maya’s agency reports 400,000 of annual operating earnings under its internal measure. A review finds that the founder’s essential delivery role is undercompensated by an estimated 80,000 relative to a realistic replacement arrangement. The advisers examine that adjustment alongside the agency’s actual accounts rather than treating the entire 400,000 as automatically maintainable. Separately, an illustrative offer uses a 2,000,000 enterprise value. With 300,000 debt and 100,000 qualifying surplus cash, the simplified equity bridge begins at 1,800,000 before working-capital, expense and other adjustments. Part of the consideration is contingent, so Maya also prepares a cash-at-completion view. She can now ask informed questions about assumptions and terms. The exercise does not establish her agency’s market value; it prevents her from confusing reported earnings, enterprise value and personal cash proceeds.

Compare the alternative

Another founder multiplies gross billings by a number heard at a conference and treats the result as cash available on sale. He ignores pass-through spend, debt, a concentrated client base and the cost of replacing his own work. When a buyer raises those points, he assumes the buyer is inventing discounts. The problem began with a valuation model that never defined the earnings, ownership adjustments or conditional terms it was supposedly measuring.

Avoid this misconception

A valuation multiple is a shorthand for an assessment, not a substitute for one. Improving a single metric while concealing risk can reduce confidence when diligence exposes the gap. Better preparation means reliable profit, clear contracts, transferable relationships and an honest account of uncertainty, supported by records a buyer can reconcile.

Know the boundary

All numbers are simplified educational illustrations, not a valuation range or recommendation for a particular agency. Actual enterprise-to-equity adjustments, taxes and transaction structures require qualified financial, legal and tax advice. No public transaction or course formula guarantees a buyer, a multiple or a particular level of proceeds.

Do this today · 30 minutes

Turn this lesson into a useful action.

Build the simplified equity bridge and list Maya’s unresolved valuation assumptions.

Before you start

Use a document or spreadsheet and the fictional case in this lesson. Work with synthetic information; no purchase, real client records or actual transaction is required.

Your steps

  • Identify why founder replacement cost needs review.
  • Calculate the 2,000,000 less debt plus surplus-cash example.
  • List other adjustments and conditional terms still unknown.

What better looks like

Before: Reconcile sustainable earnings and replacement costs.

After: Separate certain cash from conditional or retained value.

Your working notes

Notes stay in this browser. Download a copy to keep them.

Verify your work

  • The result is labelled illustrative.
  • EBITDA is not equated with cash flow.
  • Personal proceeds are not assumed from enterprise value.

Follow up

Ask a colleague to challenge the assumptions. Record the decision, the evidence still needed, its owner and a review date before applying the plan to a real agency.

Before you move on

Make the decision.

An illustrative offer states 2,000,000 enterprise value. The agency has 300,000 of debt and 100,000 of qualifying surplus cash, with other adjustments and taxes not yet assessed. Some consideration is contingent. What is the soundest interpretation for the owner?
